Audit firms become politically connected when their partners are appointed to the regulatory committee that screens prospective initial public offering (IPO) companies. Connections with regulators may enable audit firms to gain insights into the regulatory process which can help their clients prepare IPO applications, and lobby for favorable regulatory decisions. These arguments suggest that connections with regulators may help audit firms reduce IPO rejection risk for their clients, thus allowing them to charge higher IPO audit fees and gain more IPO clients. Regulatory committee appointments may benefit non-top tier audit firms more than they do top tier audit firms because reputational concerns are likely to encourage the latter to refrain from helping their clients raise the likelihood of passing the IPO screening process to a level higher than that justified by their clients’ fundamentals. Consistent with these arguments and predictions, the findings of this study show that after their partners are appointed to the IPO screening committee, non-top audit firms significantly increase their IPO audit fees and IPO market share, and reduce IPO rejection risk for their clients, whereas top tier audit firms do not.

Government auditing and environmental governance: Evidence from China's auditing system reform

This paper investigates whether and how economic policy uncertainty (EPU) affects stock price synchronicity (SPS) based on the sample of listed firms from year 2007 to 2017 in China. We find that EPU significantly negatively affect SPS. Moreover, managerial ownership, bearish stock market and financial crises attenuate the negative influence of EPU on SPS. Institutional investors, high-quality auditors and analysts tracking reinforce the negative influence of EPU on SPS. Robustness tests also support the above results.

Economic policy uncertainty and stock price synchronicity: Evidence from China

The Global Financial Crisis (GFC) presents a unique opportunity to study how auditors respond to an exogenous shock to the clients’ operating environment. Also, due to the GFC, auditors were under pressure from clients to cut audit fees during the crisis. Regulators were concerned that lower audit fees could result in lower audit effort, and more importantly, impair audit quality. We conduct a comprehensive analysis of multiple attributes of client firms’ earnings quality and audit quality. Collectively, our findings indicate that there is no significant difference in earnings quality between client firms that received a fee cut during the GFC and control firms consisting of firms that did not receive a fee cut and firms that received a fee cut before the GFC. Further, there is no significant difference in the likelihood of a going concern opinion or a financial restatement, our proxies for audit quality, between client firms that received a fee cut during the GFC and control firms. Our findings contribute to understanding the role of auditors during the GFC.
